DuPont analysis is a financial statement technique that breaks return on equity (ROE) into the forces that create it: profit margin, asset turnover, and financial leverage. Instead of stopping at “ROE is high” or “ROE is low,” DuPont analysis asks why ROE looks that way. A company may earn strong ROE because it keeps more profit from each dollar of sales, uses assets efficiently, or relies more heavily on debt and other non-equity financing. That distinction matters because the same ROE can reflect very different business quality and risk profiles.

How DuPont Analysis Works

DuPont analysis is part of fundamental analysis, which means studying a business through its financial statements, economics, and operating drivers rather than relying only on price movement. In this case, the focus is ROE: net income divided by shareholders’ equity.

The classic three-part DuPont formula is:

ROE = Net profit margin × Asset turnover × Equity multiplier

Or, expanded:

ROE =
(Net income ÷ Revenue)
× (Revenue ÷ Average total assets)
× (Average total assets ÷ Average shareholders’ equity)

Each piece has a specific meaning:

The reason the formula works is that the middle terms cancel out:

(Net income ÷ Revenue)
× (Revenue ÷ Average assets)
× (Average assets ÷ Average equity)
= Net income ÷ Average equity
= ROE

That makes DuPont analysis especially useful when two companies have similar ROE but very different economics. For example, a luxury goods company might depend on high margins, while a discount retailer might depend on fast inventory movement and high asset turnover. A bank, insurer, manufacturer, and software company may all show ROE, but their drivers can differ so much that cross-industry comparisons need care.

The Three DuPont Drivers

The three-part DuPont model turns ROE into a short diagnostic tool. Each driver answers a different question.

1. Net profit margin: Is the company profitable on its sales?

Net profit margin = Net income ÷ Revenue

A 10% net margin means the company keeps $0.10 of profit for each $1.00 of revenue after expenses, interest, taxes, and other items included in net income.

Margins can rise because of pricing power, cost discipline, operating leverage, lower interest expense, lower tax expense, or one-time gains. They can fall because of discounting, wage inflation, supply costs, restructuring expenses, higher interest costs, or weaker demand.

A higher net margin is not automatically “better” in isolation. Some industries are structurally low-margin but high-turnover. Others are high-margin but require heavy investment or face cyclical risk.

2. Asset turnover: Does the company use its asset base efficiently?

Asset turnover = Revenue ÷ Average total assets

An asset turnover ratio of 1.5x means the company generated $1.50 of revenue for every $1.00 of average assets during the period.

This ratio tends to vary widely by industry. Retailers often have relatively high asset turnover because they sell large volumes through inventory and store or distribution assets. Utilities, telecom companies, and manufacturers may have lower turnover because they require large asset bases to operate.

Asset turnover can improve when sales grow faster than assets, inventory is managed better, idle assets are reduced, or operations become more productive. It can weaken when revenue slows, assets are underused, acquisitions add assets before sales materialize, or inventory builds up.

3. Equity multiplier: How much leverage supports the business?

Equity multiplier = Average total assets ÷ Average shareholders’ equity

An equity multiplier of 2.0x means the company has $2.00 of assets for every $1.00 of equity. The remaining asset financing comes from liabilities.

Leverage can increase ROE because a smaller equity base supports a larger asset base. However, it can also increase financial risk. Interest obligations, refinancing needs, covenant restrictions, and reduced flexibility may matter more when business conditions deteriorate.

A high equity multiplier is not automatically bad. Some business models normally operate with higher leverage, and some regulated industries use debt as part of their standard capital structure. But if ROE rises mainly because the equity multiplier rises, the improvement may be more financial than operational.

A Complete Worked Example

Assume a hypothetical company, Northstar Tools, reports the following for Year 2:

First calculate average assets and average equity:

Average total assets =
($1,100,000 + $1,300,000) ÷ 2
= $1,200,000

Average shareholders’ equity =
($520,000 + $580,000) ÷ 2
= $550,000

Now calculate each DuPont component.

Step 1: Net profit margin

Net profit margin =
Net income ÷ Revenue
= $180,000 ÷ $2,000,000
= 0.09
= 9.0%

Northstar keeps $0.09 of net profit for each $1.00 of revenue.

Step 2: Asset turnover

Asset turnover =
Revenue ÷ Average total assets
= $2,000,000 ÷ $1,200,000
= 1.67x

Northstar generates about $1.67 of sales for every $1.00 of average assets.

Step 3: Equity multiplier

Equity multiplier =
Average total assets ÷ Average shareholders’ equity
= $1,200,000 ÷ $550,000
= 2.18x

Northstar has about $2.18 of assets for each $1.00 of average equity.

Step 4: DuPont ROE

ROE =
9.0% × 1.67 × 2.18
= 32.8%

Check the result using the direct ROE formula:

ROE =
Net income ÷ Average shareholders’ equity
= $180,000 ÷ $550,000
= 32.7%

The small difference is rounding. The company’s ROE is roughly 33%.

The key insight is not only that ROE is about 33%. The DuPont breakdown shows how that ROE was produced:

  • Margin is moderate at 9.0%.
  • Asset turnover is relatively strong at 1.67x.
  • Leverage is meaningful at 2.18x.

Now compare Northstar with two hypothetical peers:

All three companies produce similar ROE, but they do it differently.

Peer A appears more margin-driven. It keeps more profit from each dollar of sales but uses assets less intensively. Peer B appears more turnover-driven. It has a lower margin but generates more sales per dollar of assets. Northstar sits between the two.

If these companies operate in the same industry, the differences may point to pricing strategy, product mix, cost structure, inventory practices, or capital intensity. If they operate in different industries, the comparison may be less useful because industry structure can dominate the ratios.

Five-Step DuPont Analysis

Some analysts use a five-step DuPont model to separate operating profitability, tax effects, interest burden, asset efficiency, and leverage. The five-step version can be helpful when you want to understand whether ROE changed because of operations, financing cost, tax rate, or capital structure.

A common five-step version is:

× (Pretax income ÷ EBIT)
× (EBIT ÷ Revenue)
× (Revenue ÷ Average assets)
× (Average assets ÷ Average equity)

Where:

This expanded version can be useful when net margin changes sharply. A company’s net profit margin may improve because operations improved, but it may also improve because taxes fell, interest expense declined, or a one-time item affected earnings.

For example, suppose a company’s ROE rises from 14% to 20%. The three-step model may show that net margin improved. The five-step model can help ask a more precise question: did operating margin improve, or did the company benefit from a lower tax rate or reduced interest burden?

The CFA Institute notes that DuPont analysis starts with ROE and decomposes it to identify underlying drivers, using numbers that can generally be taken from company income statements and balance sheets in earnings releases or filings (CFA Institute). In practice, the more detailed the model becomes, the more important it is to understand accounting definitions and whether items are recurring.

How to Use DuPont Analysis in a Reading Workflow

A practical DuPont workflow starts with clean inputs and ends with an interpretation, not just a ratio.

1. Choose the period and company set

Start with one company over several years, or a group of comparable companies in the same industry. A three- to five-year view can be more informative than a single year because margins, assets, and leverage can fluctuate.

2. Gather the statement items

For the three-step model, you need:

  • Revenue
  • Net income
  • Beginning and ending total assets
  • Beginning and ending shareholders’ equity

Using average assets and average equity is usually better than using only ending balances because ROE is an income-statement-to-balance-sheet ratio. Net income and revenue cover a period, while assets and equity are point-in-time balance sheet values. Averaging beginning and ending balances makes the denominator more representative of the period.

3. Build the DuPont table

Use a table with one row per year or company:

Then calculate the components consistently. Mixing trailing 12-month income statement figures with one balance sheet date, for example, can make comparisons less reliable.

4. Compare changes, not just levels

If ROE improved, identify which factor moved most:

  • Margin up: possible pricing, cost, mix, tax, or one-time effects
  • Turnover up: possible efficiency gain, faster sales, or asset reduction
  • Equity multiplier up: possible leverage increase or equity reduction

If ROE declined, the same logic applies in reverse.

5. Read the business explanation

The ratios point to questions; they do not answer all of them. After calculating DuPont components, an analyst would typically read management discussion, segment results, notes to the financial statements, and risk disclosures to understand what changed.

For example, a rising margin could reflect durable efficiency gains, but it could also reflect temporary cost reductions, unusually favorable input prices, or nonrecurring gains. A rising asset turnover ratio could reflect better efficiency, but it could also reflect asset sales that may limit future capacity. A rising equity multiplier could reflect an intentional capital structure decision, but it could also signal growing financial strain.

Limitations and Common Misinterpretations

DuPont analysis is useful, but it can fail when the inputs are distorted or when the interpretation is too mechanical.

Higher ROE is not always better

A company can lift ROE by increasing leverage or shrinking equity through losses, buybacks, or accounting effects. If equity becomes unusually small, ROE can look extreme or unstable. In some cases, negative equity makes ROE difficult or meaningless to interpret.

One-time items can distort net income

Asset sales, litigation charges, restructuring costs, tax adjustments, impairments, and unusual gains can all affect net income. Because net income is the numerator in ROE and net profit margin, unusual items can make the DuPont output look stronger or weaker than recurring performance.

Industry comparisons can mislead

DuPont analysis is most informative when comparing similar companies. A grocery chain and a software company may have very different margins, asset turnover, and capital needs. The grocery chain may rely on high turnover and thin margins; the software company may rely on high margins and lighter tangible assets. A direct comparison without industry context may produce false conclusions.

Accounting policies matter

Revenue recognition, lease accounting, depreciation methods, inventory accounting, capitalized costs, and acquisition accounting can affect the ratios. Two companies with similar economics may report different DuPont components because of accounting choices or business structure.

Average balances can still be imperfect

Using beginning and ending averages is simple, but it may miss major changes during the year. If a company completed a large acquisition, divestiture, debt issuance, or buyback midyear, a two-point average may not fully capture the economics. Quarterly averages may be better when available.

Leverage needs separate risk analysis

The equity multiplier identifies leverage, but it does not show debt maturities, interest rates, covenant terms, liquidity, or cash flow resilience. A company with a modest equity multiplier may still face refinancing risk, while a company with a higher multiplier may have stable cash flows and long maturities. DuPont analysis should be a starting point, not the entire balance sheet review.

ROE can conflict with value analysis

A high-ROE company is not automatically attractively valued, and a low-ROE company is not automatically unattractive. Valuation depends on expectations, growth, risk, reinvestment needs, and price paid.
