How payment for order flow works
When an investor enters an online order, the broker usually does not simply “send it to the market” in a generic way. The broker routes the order to a specific venue or counterparty for execution. That destination might be an exchange, a wholesale market maker, an alternative trading system, or another liquidity provider.
In a common PFOF arrangement, a market maker pays the broker for the opportunity to execute customer orders. The market maker may profit from the bid-ask spread, inventory management, hedging, or other trading activity. The broker may use this revenue to support low or zero visible commissions.
A simplified workflow looks like this:
- A customer enters an order in a brokerage app or website.
- The broker’s routing system decides where to send the order.
- A market maker or trading venue executes the order if it can.
- The customer receives a trade confirmation showing details such as execution price, date, and order type.
- The broker may receive compensation related to routing that order.
Order type matters. A market order seeks immediate execution at the best available price, while a limit order specifies a maximum purchase price or minimum sale price. PFOF is often discussed in relation to retail stock and options trades, but the term can also appear in a broader market-structure context. In prepared remarks, the SEC chair noted both retail payment for order flow and exchange rebates, saying both raise questions about whether investors are getting best execution (SEC). That does not mean every routed order receives a poor execution. It means investors should avoid assuming that a zero-commission trade is economically neutral.
Why “commission-free” can still have costs
The main risk with PFOF is not that a customer sees a separate PFOF line item on every trade. Usually, the issue is subtler: the broker may have a financial incentive to route orders to a venue that pays for order flow, while the customer cares about execution quality.

A trade can be “free” in the narrow sense of having no visible commission but still involve costs or tradeoffs such as:
- Bid-ask spread: The ask price is what sellers are currently seeking; the bid price is what buyers are currently offering. Buying at the ask or selling at the bid can embed a cost compared with the midpoint.
- Execution price: A small difference between the expected quote and actual fill can matter, especially for larger or frequent trades.
- Speed and certainty of execution: Some orders may prioritize immediacy, while others may wait for a specified price.
- Price improvement: A customer may receive a price better than the national best bid or offer, but the size and consistency of that improvement can vary.
- Routing incentives: If one venue pays more than another, the investor should understand how the broker seeks best execution despite that incentive.
- Behavioral effects: Zero commissions may make trading feel frictionless, which can encourage overtrading. FINRA warns that overtrading can hurt performance, raise trading costs, and complicate taxes in its discussion of online trading (FINRA).
The key point is that visible commissions are only one part of the total trading experience. For a long-term investor placing occasional diversified orders, behavioral discipline and asset allocation may matter more than tiny execution differences on a single order. For a frequent trader, small differences can compound across many trades. The relevance of PFOF depends partly on order size, frequency, liquidity, and how sensitive the strategy is to execution price.
Worked example: comparing visible commission and execution price
The following example uses hypothetical numbers for education only. It does not represent any specific broker, security, market maker, or trading outcome.
Assume an investor wants to buy 500 shares of a stock.
Market snapshot and assumptions
- Quoted bid: $24.98 per share
- Quoted ask: $25.00 per share
- Midpoint: $24.99 per share
- Order type: marketable buy order
- Share quantity: 500 shares
- Broker A: zero visible commission, uses PFOF
- Broker B: charges a $3.00 visible commission
- Broker A execution price: $24.999 per share
- Broker B execution price: $24.995 per share
These prices are close together on purpose. PFOF debates often involve fractions of a cent or a few cents per share, not only large obvious fees.
Broker A: zero commission, execution at $24.999
Share cost:
500 shares × $24.999 = $12,499.50
Visible commission:
$0.00
Total cash outlay:
$12,499.50 + $0.00 = $12,499.50
Broker B: $3.00 commission, execution at $24.995
Share cost:
500 shares × $24.995 = $12,497.50
Visible commission:
$3.00
Total cash outlay:
$12,497.50 + $3.00 = $12,500.50
Comparison
Broker A total:
$12,499.50
Broker B total:
$12,500.50
Difference:
$12,500.50 − $12,499.50 = $1.00
In this hypothetical, the zero-commission broker has the lower total cost by $1.00, even though its execution price is slightly worse. That result happens because Broker B’s $3.00 commission more than offsets its better execution price.
But change one assumption and the result can flip.
Suppose Broker B executes at $24.990 instead of $24.995:
500 shares × $24.990 = $12,495.00
$12,495.00 + $3.00 commission = $12,498.00
Now Broker B’s total is:
$12,498.00
Compared with Broker A:
$12,499.50 − $12,498.00 = $1.50
In the revised scenario, the commission-charging broker is cheaper by $1.50 because the better execution price outweighs the visible fee.
What the example teaches
The example does not prove that a PFOF broker is better or worse. It shows why the question cannot be answered by looking only at the commission line. The same order size can produce different results depending on execution price, spread, commission, liquidity, and timing.
It also shows why tiny numbers matter more when multiplied:
500 shares × $0.01 = $5.00
A one-cent-per-share execution difference on 500 shares equals $5.00. A one-tenth-of-a-cent difference equals:
500 shares × $0.001 = $0.50
That may be negligible for one occasional trade, but it may become more meaningful across repeated trades, options contracts, illiquid securities, or large share quantities.

What to examine in confirmations and broker disclosures
A practical investor does not need to become a market-structure specialist to ask better questions. The goal is to read the trade record with enough care to understand what actually happened.
After an order executes, the confirmation may show details such as:
- security name or ticker;
- buy or sell direction;
- quantity;
- order type;
- execution price;
- execution date and time;
- commission or transaction fee, if any;
- whether the order was solicited or unsolicited, depending on account type and context.
The confirmation helps answer one narrow question: “What price did this order actually receive?” It usually does not answer every routing question by itself. To understand incentives, investors may also review the broker’s order-routing and execution-quality materials. Those materials may describe routing practices, venues used, payment arrangements, and execution-quality statistics.

A useful reading workflow:
- Start with the order ticket. What did you ask the platform to do? A market order, limit order, stop order, or options order can create very different execution expectations.
- Record the quote at the time you placed the order, if available. Note the bid, ask, and spread.
- Compare the execution price with the quote. For a buy order, did you pay at the ask, inside the spread, or above the quoted ask? For a sell order, did you receive the bid, better than the bid, or less than expected?
- Add visible fees. A zero commission still requires examining execution price; a visible commission still requires examining whether the fill was favorable.
- Repeat across multiple trades. One execution may be random or affected by fast-moving prices. Patterns are more informative than isolated anecdotes.
- Account for your own behavior. If zero commissions lead to more trades than intended, the largest cost may come from strategy drift, taxes, spreads, or poor timing rather than PFOF itself.
This workflow is educational, not a guarantee that an investor can identify the perfect route or reconstruct every market condition. Still, it helps replace vague concern with a more concrete review process.
Limitations, failure modes, and common misinterpretations
PFOF is often oversimplified. The most common mistakes come from treating it as either harmless or automatically abusive in every case.
Misinterpretation 1: “No commission means no cost”
No. A trade without a visible commission can still have economic costs. The bid-ask spread, execution price, and trading frequency can matter. A zero-commission model may reduce one obvious cost while shifting attention to less visible factors.
Misinterpretation 2: “Payment for order flow always means a bad fill”
Also no. A broker receiving PFOF may still provide executions that meet applicable standards and may report price improvement. The question is not whether PFOF guarantees poor execution; it is whether routing incentives are managed in a way that seeks favorable execution for customers.
Misinterpretation 3: “The best broker is the one with the lowest fee schedule”
A fee schedule is only part of the comparison. A broker with low visible fees may have wider effective trading costs for certain orders. Another broker may charge a visible fee but provide tools, order controls, or execution quality that matter for a particular workflow. The relevant comparison depends on the investor’s order type, frequency, asset class, and need for education or support.
Misinterpretation 4: “One trade proves the whole system”
A single fill is not enough to judge a broker’s execution quality. Market prices can move quickly. A trade entered during volatile conditions may receive a very different execution than one entered during a stable, liquid period. Small samples can mislead.
Failure mode 1: Overtrading because trading feels free
When commissions disappear, trading can feel less consequential. FINRA’s online-trading guidance cautions that overtrading can negatively affect performance, increase costs, and complicate tax situations (FINRA). The cost of unnecessary trading can exceed the small per-share effects that dominate PFOF discussions.
Failure mode 2: Using market orders in thin or volatile markets
A market order prioritizes execution over price control. In a highly liquid stock during normal market hours, the difference may be small. In a thinly traded security, fast market, or news-driven move, the fill can be far from the last price the investor saw. PFOF is not the only issue here; order type and market conditions may be more important.
Failure mode 3: Ignoring options complexity
PFOF is frequently discussed in options markets, where spreads can be wider and pricing more complex than in highly liquid stocks. Contract multiplier effects also matter. A $0.05 difference on one standard equity options contract typically represents:
$0.05 × 100 shares per contract = $5.00
Across 10 contracts, that becomes:
$5.00 × 10 = $50.00
This does not mean a particular options order is suitable or unsuitable. It means small quoted differences can translate into larger dollar amounts because of the contract multiplier.
Limitation: retail investors cannot see every counterfactual
The hardest part of evaluating execution is that an investor usually cannot know with certainty what would have happened if the same order had been routed elsewhere at the same instant. Comparisons can be estimated, but market conditions change continuously. That is why broad patterns, disclosures, order-type discipline, and realistic expectations are more useful than overinterpreting one fill.
A practical workflow for evaluating PFOF
A careful review of payment for order flow can be simple and repeatable. The aim is not to find a perfect broker or eliminate every trading friction. It is to understand the tradeoffs before relying on the phrase “commission-free.”
Use this process:
- Define the order. Note the asset, share or contract quantity, order type, and whether execution speed or price control matters more.
- Check the spread. A wider spread increases the importance of execution quality.
- Estimate the dollar impact. Multiply the per-share or per-contract difference by the quantity.
- Include visible fees. Add commissions, regulatory fees, contract fees, or other transaction charges if shown.
- Review the execution. Compare the fill with the bid, ask, midpoint, or limit price that was relevant when the order was entered.
- Look for patterns. Review multiple confirmations rather than relying on a single experience.
- Assess behavior. Ask whether the platform’s design or zero-commission structure encourages more frequent trading than originally intended.
- Read routing materials. Review how the broker describes its routing incentives and execution practices.
PFOF is best understood as one part of market plumbing. It can help fund low visible commissions, but it can also create conflicts that deserve scrutiny. An educational approach focuses on the full trading experience: order type, spread, routing, execution price, fees, and behavior. When those pieces are considered together, “free trading” becomes easier to evaluate in economic terms rather than as a slogan.
