What the SOFR Rate Measures

SOFR is designed to reflect the cost of borrowing cash overnight when the loan is collateralized by U.S. Treasury securities. The Federal Reserve Bank of New York describes SOFR as “a broad measure of the cost of borrowing cash overnight collateralized by Treasury securities” and publishes SOFR data on its Secured Overnight Financing Rate Data page.

In plain English, SOFR is tied to the repo market. In a repurchase agreement, or repo, one party effectively borrows cash and provides securities as collateral, typically agreeing to repurchase those securities later. Because SOFR is based on transactions backed by Treasury collateral, it is considered a secured overnight rate.

That matters because a secured overnight benchmark is different from a consumer loan rate, a credit card APR, a mortgage rate, or the yield on a longer-term investment. SOFR is one input into financial pricing; it is not a universal “cost of money” for every borrower.

A bond is a debt security that can pay interest and return principal at maturity, and some bonds or bond-related instruments may reference floating benchmarks. SOFR became important because many financial contracts needed an alternative to older benchmark rates. The Federal Reserve’s discussion of historical proxies for SOFR notes that the Alternative Reference Rates Committee selected SOFR as its recommended alternative in June 2017, and that official publication began in April 2018.

Where the SOFR Rate Comes From

SOFR is calculated from actual transactions in overnight Treasury repo markets. According to the New York Fed, SOFR includes trades in the Broad General Collateral Rate plus certain bilateral Treasury repo transactions cleared through the Fixed Income Clearing Corporation, with filtering intended to remove a portion of transactions considered “specials.” The rate is calculated as a volume-weighted median of transaction-level data and is published each business day at approximately 8:00 a.m. Eastern time on the New York Fed’s SOFR page.

The phrase “volume-weighted median” is important. SOFR is not a simple average of a few quotes or survey estimates. It is based on a large set of transactions, and the median transaction rate is weighted by transaction volume. This design is intended to make the benchmark harder to distort than a rate based mainly on judgment or indicative quotes.

Still, “published daily” does not mean every contract uses the same daily figure in the same way. Financial documents may refer to:

  • Daily SOFR, meaning a specific overnight published rate.
  • SOFR Averages, such as 30-day, 90-day, or 180-day averages.
  • Compounded SOFR, where daily rates are compounded over an interest period.
  • Term SOFR, a forward-looking rate used in some market contexts.
  • Fallback rates, used if the originally named benchmark is unavailable or discontinued.

Because these variations can produce different numbers, the exact wording in the agreement matters. A headline that says “SOFR plus 2%” may be incomplete unless it also tells you which SOFR, what observation dates apply, and how payments are calculated.

How SOFR Shows Up in Loans, Investments, and Contracts

SOFR is most likely to matter when a product has a floating or variable rate. Instead of locking in one fixed rate for the full term, the contract may reset periodically based on SOFR plus a margin.

A simplified formula may look like this:

All-in annual rate = SOFR benchmark + margin or spread

For example:

5.20% SOFR + 2.00% margin = 7.20% annual rate before fees

But real contracts often add details that change the result. A loan agreement might specify that the applicable rate is based on a 30-day average SOFR observed two business days before the start of the interest period. Another agreement might compound daily SOFR over the period. A securities document might use a rate cap, floor, lookback, lockout, or fallback provision.

Worked Example: Calculating a SOFR-Linked Interest Charge

Suppose a hypothetical business loan uses the following terms:

  • Principal balance: $100,000
  • Benchmark: 30-day average SOFR
  • Assumed benchmark value for the period: 5.30% per year
  • Contract margin: 2.25% per year
  • Interest period: 30 days
  • Day-count convention for this simplified example: Actual/360
  • Separate monthly maintenance fee: $40
  • Compounding: None in this simplified illustration

Step 1: Add the benchmark and margin.

5.30% + 2.25% = 7.55% annual interest rate

Step 2: Convert the percentage to a decimal.

7.55% = 0.0755

Step 3: Apply the annual rate to the principal for a 30-day period using Actual/360.

Interest = Principal × Annual rate × Days ÷ 360

Interest = $100,000 × 0.0755 × 30 ÷ 360

Step 4: Calculate.

$100,000 × 0.0755 = $7,550 annualized interest

$7,550 × 30 ÷ 360 = $629.17

Step 5: Add separate fees if you are comparing total cash cost.

$629.17 interest + $40 fee = $669.17 total 30-day cash cost

In this example, the SOFR benchmark is only part of the calculation. The 2.25% margin and the $40 fee materially affect the borrower’s total cost. The day-count convention also matters: if the contract used a 365-day convention instead of 360, the interest for the same simplified assumptions would be:

$100,000 × 0.0755 × 30 ÷ 365 = $620.55

That difference may look small for one month, but it can become more meaningful on larger balances or over many periods.

Common Misinterpretations of the SOFR Rate

One common mistake is treating SOFR as “the rate I will pay.” In most real-world contracts, SOFR is a base rate. The actual rate may include a spread, fees, floors, and timing conventions. A product advertised as “SOFR plus 1.75%” can be very different from another product using the same spread if the calculation method, reset schedule, or fees differ.

Another mistake is comparing a daily SOFR number to a longer-term fixed rate. SOFR is an overnight benchmark. A five-year fixed loan rate, for example, reflects expectations, credit risk, term premium, funding costs, competition, and other factors. A direct comparison may be misleading unless you are clear about the time horizon and product structure.

A third misinterpretation is assuming that “secured” means risk-free for the end user. SOFR itself is based on secured transactions, but a SOFR-linked investment or loan can still involve significant risks. A borrower can face payment shocks. An investor can face losses if an issuer weakens, market liquidity dries up, or a floating-rate security trades below purchase price.

A fourth mistake is ignoring fallback provisions. Long-term contracts often include language describing what happens if the named benchmark is unavailable, revised, or replaced. Fallback language can affect economics, especially if the replacement rate plus adjustment is not economically identical to the original benchmark.

A fifth mistake is using stale data. The New York Fed publishes SOFR each business day, but a document may use a rate from a prior observation date or a period average. If the contract says the applicable rate is determined two business days before the reset date, a number pulled from a different date may not match the actual calculation.

Finally, some readers assume that a lower benchmark always means a cheaper overall product. That is not necessarily true. Fees, rate floors, margins, penalties, and payment timing can outweigh differences in the benchmark.

Limitations and Failure Modes to Watch For

SOFR is robust in important ways, but it has limitations. It is an overnight secured rate, not a perfect proxy for unsecured bank funding costs, consumer credit risk, or long-term borrowing conditions. That means SOFR may not move exactly like the rate that matters most for a particular loan, investment, or institution.

SOFR can also behave differently during market stress. Because it is linked to repo transactions and Treasury collateral, changes in collateral demand, balance-sheet constraints, central bank policy expectations, and repo-market conditions may influence the rate. A SOFR-linked contract may therefore respond to market plumbing that is not obvious from a consumer’s perspective.

There are also implementation risks. A contract might be hard to read, use technical conventions, or refer to external definitions. If two parties interpret a reset date, lookback period, or compounding convention differently, the resulting payment calculation may be disputed. In institutional markets, small basis-point differences can translate into large dollar amounts.

Historical analysis also has boundaries. The Federal Reserve notes that before official SOFR publication began in 2018, pre-production estimates were released for earlier periods based on similar underlying transaction data and methodology. Those historical proxies can help researchers, but modeled or pre-production history is not the same as a long official track record across many decades.

Another limitation is that rate examples can create false precision. A calculation using 5.30% SOFR and a 2.25% margin may be mathematically correct under its assumptions, but a real agreement could use compounding, rounding rules, holidays, caps, floors, or fees that change the final amount. Educational examples should be treated as templates, not substitutes for contract review.

If a SOFR-linked decision involves a large loan, a complex investment, a business obligation, or legal language you do not understand, it may be reasonable to seek help from a qualified financial, legal, or tax professional. The right question is not simply “What is SOFR today?” but “How does this document use SOFR, and what could happen if rates or circumstances change?”

How to Read a SOFR Quote Without Overreacting

When you see a SOFR quote, slow down and identify what the number represents. Is it the overnight SOFR published by the New York Fed, a 30-day average, a compounded rate, or a term rate? Is it an annualized percentage? Is it the current benchmark or the rate used for a prior interest period?

Next, place the quote in context. A single daily rate can be useful, but it may not explain the cost of a loan or the return on an investment. The contract formula controls the actual economics.

A simple checklist can help:

  1. Name the benchmark exactly. Do not shorten “30-day average SOFR” to just “SOFR” in your notes.
  2. Record the date. The applicable date can matter as much as the rate itself.
  3. Add the spread. The spread often determines whether a product is relatively expensive or inexpensive.
  4. Check fees separately. Fees may not appear in the interest-rate formula.
  5. Confirm reset rules. The rate may update more or less often than you expect.
  6. Look for floors, caps, and fallbacks. These provisions can change outcomes.
  7. Translate percentages into dollars. Concrete dollar estimates are often clearer than annualized rates alone.

SOFR is a foundational benchmark in modern U.S. financial markets, but it is only one component of a broader decision. Used carefully, it can help you understand how a floating-rate product is priced. Used carelessly, it can create confusion—especially if the benchmark is mistaken for the final cost, compared across mismatched products, or separated from the contract terms that give it meaning.
